The 5-year, 7-year, and 15-year categories are not loopholes. They are explicitly defined in the depreciation tables. The problem is that most investors and many CPAs default to lumping everything into the 27.5-year residential category because it is easier, not because it is correct.

Take that $385,000 Phoenix purchase. Assume a $77,000 land allocation (20 percent), leaving $308,000 in depreciable basis. Here is the difference between the two approaches in year one, assuming 60 percent bonus depreciation for property placed in service in 2024:

How to Categorize a Rental Property Without an Engineer

For a residential rental under $750,000, you can approximate this process using IRS-accepted percentage allocations from comparable studies and publicly available construction cost data. The IRS has not rejected this approach when documented properly, particularly under the "rule of thumb" guidance that has emerged from case law for smaller residential properties.
The Four Buckets You Need
Every dollar of your depreciable basis falls into one of these four categories:
- 5-year property: Carpets, vinyl flooring, removable cabinetry, appliances, decorative lighting fixtures, window treatments. Typical range for residential: 5 to 12 percent of basis.
- 7-year property: Office equipment, some specialty equipment. Usually negligible for a typical single-family rental, often 0 percent.
- 15-year property (land improvements): Driveways, walkways, fences, retaining walls, landscaping, exterior lighting, pool equipment, septic systems. Typical range: 8 to 18 percent of basis.
- 27.5-year property: The structural building shell, roof, framing, foundation, plumbing systems, electrical systems, HVAC infrastructure. Everything else.
For a basic single-family rental built post-1990 with standard finishes, a defensible starting allocation is 7 percent into 5-year, 0 percent into 7-year, 13 percent into 15-year, and 80 percent into 27.5-year. Adjust upward for properties with substantial landscaping, pools, large driveways, or recent finish upgrades. Adjust downward for stripped-down rentals with minimal site improvements.

The bonus depreciation rate is critical and changes by year. For property placed in service in 2023 it was 80 percent, 2024 is 60 percent, 2025 is 40 percent, 2026 is 20 percent, and 2027 onward is 0 percent unless Congress acts. Hardcode the year you bought, do not pull from TODAY().
Section 2: Asset Allocation
Calculate the dollar value going into each bucket. In cell B12 calculate depreciable basis:

This strips out land, which is not depreciable. For the $385,000 example with 20 percent land, B12 returns $308,000.
In rows 13 through 15, calculate dollars per asset class:

Section 3: Year-1 Depreciation Calculation
Each asset class has its own depreciation method. The 5-year and 15-year classes use MACRS half-year convention with bonus depreciation applied first. The 27.5-year residential class uses straight-line with a mid-month convention. Here are the formulas you need.
5-year MACRS year 1 depreciation (cell B18):
=B13B7+B13(1-B7)*0.2
This applies bonus depreciation to the full 5-year basis, then applies the standard 20 percent first-year MACRS rate to the remaining unbonused portion. For $21,560 in 5-year basis with 60 percent bonus, that returns $14,798.
15-year MACRS year 1 depreciation (cell B19):
=B14B7+B14(1-B7)*0.05
Same logic, but the 15-year half-year first-year rate is 5 percent. For $40,040 in 15-year basis with 60 percent bonus, that returns $24,825.
27.5-year straight-line year 1 (cell B20):
The 27.5-year residential class does not qualify for bonus depreciation. It uses a mid-month convention, meaning if you placed the property in service in July, you get 5.5 months of depreciation in year 1, not 6. To keep the calculator simple, assume mid-year placement, which yields roughly 1.667 percent in year 1:
=B15*0.01667
For $246,400 in 27.5-year basis, that returns $4,108. If you know the exact month placed in service, refine by replacing 0.01667 with the correct mid-month factor from IRS publication 946 table A-6.
Total year 1 depreciation (cell B21):
=B18+B19+B20
For our example, that returns $43,731 in year 1 depreciation under cost seg, versus $11,200 under straight-line on the full basis.
Section 4: Tax Savings Comparison
The cash impact is what matters. In cell B23 calculate straight-line year 1:
=B12*0.03636
The 3.636 percent reflects a full year of 27.5-year straight-line depreciation, which is what most CPAs apply without thinking. For $308,000, that is $11,200.
In B24, the year-1 tax savings from cost seg versus the lazy approach:
=(B21-B23)*B5
For our example: ($43,731 - $11,200) times 32% equals $10,410 in cash kept in year one.
Add a stress test row. In B25, model what happens if you are wrong about your allocation by 30 percent:
=B24*0.7
If you are aggressive on the percentages and the IRS audits you down to 5 percent 5-year and 9 percent 15-year, you still capture $7,287 in year 1. The downside of a defensible cost seg attempt is still better than ignoring it.
When DIY Cost Segregation Is Enough and When to Hire a Pro
The honest answer: for a residential rental under $500,000 in purchase price with standard finishes, a DIY calculator using the percentages above is defensible if you keep a documentation file showing your allocation logic, comparable property study percentages from publicly available IRS-accepted studies, and your assumptions about asset class definitions.
Hire a professional cost segregation engineer when any of these apply:
- The property cost more than $750,000
- The property is commercial (retail, office, industrial) on a 39-year schedule
- You made significant capital improvements after purchase and need to segregate those
- The deduction exceeds $50,000 in year 1, which raises audit attention thresholds
- You are reclassifying a property you bought more than a year ago, which requires a Form 3115 change in accounting method
The math on hiring a pro is straightforward. A study costs $4,000 to $8,000 for a typical single-family rental and captures perhaps 5 percent more value than a careful DIY calculator. If 5 percent of your depreciable basis times your tax rate exceeds the study fee, hire a pro. If it does not, run the calculator yourself and keep the cash.
The Mistake That Kills Cost Segregation Claims
The IRS rarely audits cost segregation directly. What kills these claims is sloppy documentation. If you take aggressive depreciation in year 1 and cannot produce a workpaper showing how you arrived at your asset allocations, you lose on audit.
Your calculator output is not enough. You need a one-page memo for each property documenting the purchase price, land allocation source (county assessor, appraisal, or insurance allocation), the asset class percentages you used, and the publicly available comparable study or IRS guidance you relied on. Print it, sign it, file it with the closing documents. This takes 15 minutes per property and converts an aggressive position into a defensible one.
The other common mistake is forgetting depreciation recapture. When you sell, the IRS recaptures the 5-year and 15-year depreciation at ordinary income rates rather than capital gains rates. This is not a reason to skip cost segregation. It is a reason to model the exit before you do the front-end calculation, particularly if you plan to sell within five years rather than 1031-exchange into the next property.
